Assume the following scenario: I start a 512MB instance, and use it for 24 hours, paying $0.007 * 24. In that time I’ve consumed 1TB of bandwidth (just go along with that). I destroy the instance, and start another instance, pay for 24 hours $0.007 * 24 and use 1TB of bandwidth again…Do I never actually pay for bandwidth overage? Or do I have to have the instance running for a month? What if I have 2 instances - does each one get 1TB?

Each got 1TB, yet DO is not currently really charging for bandwidth as they are not measuring the usage on user control panel (there are several posts around with such statement from DO staff). so Don’t worry for bandwidth at least not for now.
Yet is you are expecting high bandwidth usage consider services like Amazon.
